Quarterly earnings season is one of the most closely watched periods for investors, money managers, and analysts. During this time, corporate leadership teams not only report their latest financial results but also provide valuable insight into the quarters ahead. Importantly, markets evaluate these results relative to expectations. Generally, the more companies exceed analysts' forecasts, the more favorable the market reaction tends to be.

As third-quarter earnings season unfolds, companies are facing a much higher bar than usual when it comes to analyst expectations. While results have been solid overall, investors are looking for more than just strong numbers, particularly from the technology and AI leaders that have been driving market gains.

This is what your HighWater Wealth Team is monitoring closely:

1. Earnings Growth Beyond Artificial Intelligence (AI)

AI remains a major earnings driver, but it is no longer the only source of corporate profit growth. Healthy economic activity is helping a wider range of industries contribute meaningfully to earnings growth. In fact, earnings outside of the technology sector are still expected to post strong double-digit gains, suggesting the market's foundation is becoming broader and potentially more durable (see chart below).

2. New Challenges for Corporate Profit Margins on the Horizon?

Corporate profits remain strong, but maintaining and expanding margins may become more difficult. Companies continue to navigate elevated financing costs, higher input and production expenses driven by commodity prices, and ongoing supply chain disruptions amid geopolitical conflicts around the globe. While AI-driven productivity improvements may help offset some of these pressures over time, investors should expect those benefits to develop gradually rather than immediately.

3. Setting the Bar Higher Is Not Always a Bad Thing

Many companies entered earnings season with optimistic guidance. Historically, strong corporate outlooks have often led to better market performance in the months that follow, even when expectations are already elevated. While high expectations can increase the risk of short-term volatility, history suggests that companies confidently raising their outlooks often continue to deliver solid results.

Looking Ahead

We expect corporate earnings growth to remain healthy through the remainder of 2026 and into 2027, supported by continued AI investment, resilient economic growth, and expanding contributions from sectors beyond technology. However, several risks remain, including elevated interest rates, inflationary pressures, geopolitical uncertainty, and the significant costs associated with building AI infrastructure.

Bottom Line

The earnings picture remains healthier than many headlines suggest. While AI continues to be a powerful catalyst, improving profit growth across a broader range of industries provides additional support for the market. Although challenges remain, strong earnings trends and a resilient economy continue to support a constructive outlook for stocks. As always, maintaining a diversified, long-term investment strategy remains the most effective way to navigate changing market conditions.
